The idea was if smugglers got caught the police could escort the smuggler to a sellpoint for whatever contriband and then issue a fine based upon the amount so smugglers dont face a double loss and still get a small profit plus some fun for the police. E.g. An artifact smuggler gets caught in Liberty, the LPI fly him to Denver to "confiscate" his 3000 cargo and issue a fine for 7-8 million, leaving the smuggler with 4 to 3 million in profit compared to the 11 mill made by not being caught.
This way smugglers arent punished for daring to be seen and police get to actively hunt without destroying their own source of activity.
I am afraid that in majority of cases smuggler will just log off after docking and wait out the cop. And possibly also rename to get away from any consequencies, it costs only two million after all, so it is cheaper than paying a fine.
TLAGSNET is OP, yes. We all know that. One pilot, with control over anything that uses a Jump Gate or a Trade Lane. One pilot who has the ability to stalk the entire smuggling path of any pilot foolish enough to use conventional paths. One singular pilot, who can, with the help of two House Naval pilots, manage an entire house.
Is that OP? I would bet my Corvo on it(but I don't want to.)
Only true problem with this system...
When do you really see police pilots? They don't have much power when it comes to 'arresting people'. They are almost always replaced with Indie naval or Official Faction(mostly [LN] in my case. I barely see other House Military) pilots who manage to find people anyway.
All in all, TLAGSNET is OP, yes, but there are too few players to make it a true force to fear.

FR5 is the thing that shouldn't exist - i remember that last year (or maybe 2 years ago?!) me and some friends of mine in [FL-ER] liked to smuggle stuff in Rheinland, and we were caught many time and paid fines, but still kept doing it - until one day, a post from someone in the rheiland police, (maybe you Laura, or not , i can't remember) - said something to the effect of: "if we catch you smuggling again you won't be welcomed in Rheinland anymore"
After that we stopped smuggling in rheinland, cause we couldn't have our entire faction get instant red reputation with rheinland... so now, what do we do when we wanna smuggle in rheinland?! - we actually TRY to avoid police - because of fear of FR5.
TL;DR - FR5 is the bad thing here, cause it scares smugglers and makes them try to not RP with police.
