Btw, the police and navy have capital ships in all the various houses in the hands of players and those players often demand you drop cargo such as police pilots etc. Are the police/navy capital ships legally allowed to demand you drop them? And if so, why can't pirate capital ships demand you drop pilots allied to them? Or can they? Whenever i've been on my Liberty Rogue cruiser, anyone i've caught (regardless of who or what they are, so long as they're over level 30) carrying outcast, hacker or liberty rogue pilots, i've demanded they hand them over.
I just feel it is terrible RP if i were to just ignore them simply because i'm in a cruiser, and there aren't any other friendlies around to deal with it. As if i'm going to go "oh noes, i'm in a cruiser, i shall just ignore the fact they have my brethren clapped in irons". I don't go around pirating with any capital ships ever, but if someone is carrying something they shouldn't (such as liberty rogue pilots), I feel I should have the right to apprehend them and retrieve my comrades.

unlawfuls should go after all trader ID'ed in their systems. Why would they not? A trader ID indicates you are in with the houses, and unlawfuls should go after those people.
Lawfuls should watch all with smuggler id's closely, because it means they are in with the unlawfuls. However a lawful realizes that just because someone brags about being unlawful, what matters is that they really are or not. As was mentioned, the only thing lawfuls should care about is what is in your hold.
Exactly. All it means is that you're suspicious. Maybe you've had a run-in with the law before, maybe you've been seen near pirates, and maybe your paperwork's just a bit fishy. That's all. You can't go after someone for that; it's not a big target screaming "come and get me". If you've got a smuggler ID, then the unlawfuls know that you supply them (though of course Corsairs could still get angry at you if you helped the Outcasts and vive versa). That means you're safe around them.
The trader ID means that the unlawfuls should be suspicious of you, even if you're carrying cargo for them. If you're not, they should pirate on sight. It means you have few, if any, connections with the underground, and the pirates are going to treat you that way. You're not one of them, you're an outsider, and thus not very welcome even if you happen to be helping them.
Again, it seems smuggling's alright for lawful traders, they just can't do it often. And obviously, same goes for smugglers, although I think that smugglers can certainly do legal runs, especially if they dock on lawful bases with any sort of regularity. This means they are keeping up their cover. It'd be a bit suspicious if you never heard of this supposed trader actually delivering his cargo anywhere lawful, now wouldn't you? A smuggler needs cover, he needs some way to get the cops off his tail if they think something's fishy. He needs to be able to say something along the lines of, "But I'm an honest trader! Just ask the folks on <insert station name here>. I delivered my load of <insert commodity name here> right on time, just like I promised!"
A smuggler can also, obviously, do runs from unlawful to unlawful bases, but I have no qualms about giving them free access to lawful bases (with the exception of naval bases, battleships, etc. No docking on West Point for the smugglers. :P) as they can do business there. Obviously the police aren't automatically going to grab him and throw him in prison, now are they? They need evidence, and smuggler ID isn't enough evidence. It isn't enough for people to open fire on you, either. All it is is an indicator for the cops to keep a close eye on you.
